Israel is a country, recognized by the UN. An "Israeli" is a citizen of the country no matter their religions or ethnic bent.

There was never an Arab country called Palestine or a people called Palestinian. There was a barren geographical area - think Sahara Desert - with very few residents outside of Jerusalem (which was already mostly Jews 150 years ago).
